Most 2-liter bottles now use smaller caps. Is this tube redesigned to work with the new bottles?

I used two Coca-Cola 2-liter bottles purchased in December 2014 with a picture of Santa on them. These bottles worked fine. I did however, wrap the tops of the bottles with teflon tape to ensure a good seal, per someone else's suggestion. Overall, works great.

Is this only the connector or does it include the bottles also?

This is for the connector only. You can use most soda bottles from the store.

Would a completed 'tornado' be appropriate for a 2 year old or am I asking for a huge mess?

the item is marked as 8+ by the manufacturer. You normally just re-use soda bottles with this which aren't the strongest these days and could be easily crushed by a 2 year old, though a 2 year old might love to sit and watch once an adult makes the tornado.

This is leaking with 1 liter bottles. Does it work better with 2 liter bottles?

No. This will not work with any bottle purchased in North America
